Reminder of the duty of disclosure to insurers
and duty of utmost good faith
The law in the United Kingdom deems insurance to be a special class of contract which
imposes onerous duties upon prospective insureds and their agents, who are obliged to act
with utmost good faith towards insurers at all times. In addition they are obliged to
disclose to insurers, before the contract is concluded, all ‘material’ information which is
known to them. The obligation of disclosure is not limited to material information of
which they are aware; it extends to those matters of which they ought to be aware in the
ordinary course of their business.
At present, English Law states that all information or every circumstance is material if it
‘would influence the judgement of a prudent insurer in fixing the premium or determining
whether he will take the risk’. Information may be deemed to influence the judgement of
a prudent insurer and be material even if it would not necessarily have led him to decline
the risk or to have set an increased premium. What matters is that he would have
reasonably taken the information into account. Scottish law follows the English law test
of materiality in all types of insurance except life insurance. If there is any doubt whether
information is material it ought to be disclosed to insurers.
If there is any breach of the duty to act with utmost good faith or failure to disclose any
material information to insurers, the insurers will be entitled to avoid the policy of
insurance from inception if the breach induced the making of the contract on the relevant
terms. In effect this means they would be entitled to act as if the policy had never existed
and to seek recovery of all claims already paid under that policy, although they would be
obliged to repay the premium in most circumstances.

Changes in risk after inception
The duties of utmost good faith and disclosure also apply to the claims process and to any
situations during the period of the policy in which the insured is required, under the terms
of the policy or otherwise, to provide information to insurers including the extension or
amendment or renewal of any policy.
Proposal forms and other documentation
In completing a proposal, renewal questionnaire or claim form, or other document
relating to an insurance policy, the accuracy of all answers, statements and/or information
is the insured’s sole responsibility.

Claims Guidelines
Details of your claims procedure can be found either in the appendices of this document,
or in a separate claims procedure manual which will have been provided. Please
remember that you must:

Notify the Insurer or your Claims Adviser as soon as you become aware of a claim or
a circumstance or event which could give rise to a claim under any of your insurance
policies.

Notify the police or similar appropriate authority following break-in, loss of stolen
property, riot etc.

NEVER admit liability or make an offer to make a payment to third-parties.

Pass on any third-party communication to us and / or your Insurer IMMEDIATELY
and UNANSWERED.

When making a claim it is your duty to disclose all material facts to the insurer(s).
Failure to disclose all material facts could prejudice your rights to make a claim.
If you are in any doubt about what to do, please telephone us, as we are anxious to ensure
that your claims are settled as quickly as possible and to your maximum benefit.
Please be aware that some policies contain a requirement that claims be notified to
insurers within a given period, and that a written claim be submitted within a specified
period thereafter. Failure to do so may prejudice the claim, or even cause insurers to
repudiate liability altogether. Please read the Claims Conditions of your policy carefully
and refer to the claims procedures.

Electronic Risks Exclusion.
Theft which does not involve entry to or exit from a locked building or
room by forcible and violent means, or actual or threatened assault or
violence.
Faulty or defective design, material or workmanship, inherent vice,
latent defect, gradual deterioration, wear and tear, frost, change in
water table level.
Explosion of steam boilers.
Collapse or cracking of buildings.
Corrosion, rust, change in temperature, wet or dry roe, shrinkage,
evaporation, loss of weight, contamination, change in colour, flavour,
texture or finish, vermin, insects, marring or scratching.
Disappearance, unexplained or inventory shortage, misfiling or
misplacing of information.
Cracking, fracturing, collapse or overheating of boilers etc.
Mechanical or electrical breakdown or derangement of machinery or
equipment.
Theft of property in the open
Subsidence, ground heave or landslip
Escape of water from any tank, apparatus or pipe or malicious damage

Temporary removal clause
Automatic reinstatement of sum insured.
Definition of Buildings includes car parks, roads, pathways and street
furniture the property of the insured – accidental damage cover does
not apply. Cover does not apply to playing fields and the like. Cover
for car parks, roads, pathways and street furniture is restricted to
“Defined Perils” only
Buildings in the course of erection, up to a maximum contract value of
£500,000. Cover is restricted to “Defined Perils” only
Replacement Locks following Theft of keys- £2,500 limit.
Day-one uplift – 20%
Loss or damage to directors’ partners’, employees’ and students’
personal effects up to £500 per person. An excess of £250 applies to
this extension.
Mortgagee’s interest
A waiver of subrogation applies for the benefit of Heart of Midlothian
as tenants of the Sports Village at Riccarton. Insurers retain their
rights of subrogation in the event of damage resulting from the
fraudulent, criminal or malicious act of any tenant.
Defined Perils are fire, lightning, explosion, earthquake, aircraft or other
aerial devices or articles dropped therefrom, riot, civil commotion, strikers,
locked-out workers, persons taking part in labour disturbances, malicious
persons other than thieves, storm, flood, escape of water from any tank
apparatus or pipe, impact by any road vehicle or animal and theft.
Accidental damage is NOT insured.

Certificate

An Employers Liability Certificate of Insurance is issued each year and
this document or a copy should be prominently displayed at each of your
premises in order to comply with the Law.
Furthermore as required by the Employers Liability Compulsory
Insurance (Regulations) 1998 from 1st April 1999 onwards copies of old
Employers Liability Certificates must be retained for a period of not
less than 40 years.

Appendix A - Explanations of Terminology
The following guide is intended to provide an outline explanation of some insurance
terminology. It does not provide legal definition, neither does it substitute or override
terms or conditions within policies of insurance. Please discuss any questions relating to
any insurance related terminology with your Client Executive.
Certain duties relating to the running of your insurance arrangements are imposed by law
and others are created by the Insurance Contract. The following pages also explain
certain procedures involved in complying with such requirements and also provide some
background information which should enhance your understanding of them.
Essential Reading of Policy Wording
A full copy of the policy wording will either be in your possession or will be passed to
you soon after it is received from insurers.
It is absolutely essential that you should read this document, and any endorsements
attached to it, without delay and advise us in writing of any aspects which are not clear or
where it does not meet with your requirements.
Subrogation
With regard to claims, Insurers are entitled to take-over any rights which you may have
against other parties with regard to making recoveries to minimise their loss. These rights
of recourse are known as Subrogation Rights.
Your policy contains provisions that either exclude the Insurers from liability, or allow
the insurers to reduce their liability. E.g. If you have entered into any agreements that
exclude your rights to recover damages from another party in relation to any loss, damage
or destruction, which would allow you to sustain a claim under your insurance policy.
Examples of such agreements are the "hold harmless" clauses which can sometimes be
found in contracts. If you are in doubt you should consult with your Client Executive.

You may prejudice your rights with regard to a claim if, without prior agreement from
your insurer, you make any agreement with a third party (such as the above) which will
prevent the Insurer from recovering the loss from that or another party.
Average
Expressed simply, this is a means of penalising you at the time of claims settlement, if
you have understated your sums insured (or full values at risk for "first loss" insurance).
Insurers reduce the claims settlement in the proportion that the sum insured bears to the
true value at risk. It is best explained by providing an example:100% Condition of Average

In determining the value at risk (your sum insured) you must know the valuation basis,
which would normally be reinstatement (new for old) or indemnity (involving deductions
for depreciation) for property losses. These are explained under a separate heading.
Various types of average can apply but the most common are:


The 100% conditions (shown above) which normally apply to items valued on an
indemnity basis - such as stock and materials in trade.
The 85% conditions of average which normally apply to items on a reinstatement
basis (new for old).
The 85% conditions of average are intended to provide 15% margin for error in those
sums insured which are affected by inflation forecasting. Deductions for the application
of average will not be made therefore unless the sum insured is below 85% of the true
value at risk. Using the example given earlier, had the 85% conditions of average
applied, the full 100,000 GBP loss would have been paid. However, had the sum insured
been only 800,000 GBP the full deduction would have been made and the total claim
settled at 80,000 GBP only.
Insurers will not, of course, pay more than the full sum insured. Once again using the
first example, had the amount claimed been 950,000 GBP the settlement figure would not
have been 902,500 GBP as may have been expected (95% of the loss) but would be
limited to 900,000 GBP (the sum insured).
Business Interruption Application of Proportionate Reduction Clause
The same principle applies, in that Insurers seek to penalise claims settlements where
under-insurance has occurred. Proportionate Reduction would not apply to specific stand
alone increased cost of working risks but would apply to covers such as GROSS

PROFIT/PAYROLL, REVENUE, RENTALS which themselves incorporate increased
cost of working cover.
The mechanics of applying proportionate reduction can in practice be complex with this
type of insurance since the measurement of the loss is usually also complex. However,
stated simply, the loss is reduced in proportion to the under-insurance as for the 100%
conditions of average in property insurance though commonly there can be scope to
incorporate a clause affording an additional 33.33 % to the limit of indemnity on a
declaration basis and the Proportionate Reduction Clause can, in instances, be removed
altogether.
Valuation Basis
There are four basis types of valuation basis for property insurance. These are stated in
the simplest form, as under: Indemnity
This is the core cover for most property insurance and can be considered in simple
terms as New replacement cost less deductions for wear and tear, though if you
consider your property could not reasonably be valued on this basis you should
advise us.
N.B. The principle of indemnity is to place you in the same financial position
after a loss as that which you had occupied immediately before the loss.
Reinstatement
This is a standard extension to the indemnity cover where settlement would be
based on the cost to replace or repair new without deduction for wear and tear
provided reinstatement is actually carried out and with reasonable despatch.
Where damage rather than total loss occurs, settlement would be for the cost of
restoring the damage with new material, again without any deductions for wear
and tear provided the repair takes place.
Agreed Values
This is not broadly available as a settlement basis but can apply, for example, to
such items as antiques, and occasionally - particularly in Marine Cargo policies finished goods may be insured on a "selling price" basis.
First Loss
Used to financially restrict cover. e.g. where it would be inconceivable that a large
supermarket could lose it's entire stock by theft, the insurance may be arranged as
total declared value of 1 million GBP but with a first loss limit of 100,000 GBP,
meaning the insurers liability for any one incident is restricted to 100,000 GBP in
the maximum.
Typical applications of the above valuations basis are given below: -

Buildings
Would normally be insured on a “Day One” reinstatement basis.
The sum insured is declared by the insured as at the first day of the insurance year. An
inflation band is then chosen to hopefully embody the effects of inflation forecasting.
The premium for these inflation bands are much lower in percentage terms than the actual
bands themselves. 100% average conditions would apply to the declared value since
there should be no guesswork involved in arriving at this figure.
Local Authorities Clause
This usually accompanies reinstatement conditions on buildings and provides indemnity
in respect of additional expenditure which you could incur by having to comply with the
requirements of statutory authorities. For example, following a fire you might be ordered
by the Local Authority to:


Upgrade electrical wiring
Install a fire escape
Rebuild to a higher standard of Fire Resistant Construction, etc.
Machinery Plant and All Contents (other than Stock and Materials
in trade and Work In Progress)
Reinstatement conditions would normally apply and the same factors as for buildings
should be taken into account i.e., the rebuilding period is important since such property
would not be installed until such time as the building work had been completed. You
would not necessarily be able to rely on the availability of suitable alternative property
nearby.
First loss cover may be appropriate for certain perils if you feel your loss is unlikely to
exceed a given figure. Examples would be for theft, water damage perils, and similar
non-catastrophe losses.
Stock and Materials in Trade and Work in Progress
Indemnity would be the normal method of insuring this, i.e. the cost to you of replacing
raw materials into your store or for work in progress, providing the cost of raw materials
plus the cost of direct costs expended up to the time of the loss.
Marine Cargo policies, can often provide settlement on a "selling profit" basis which
would in addition to the above provide for your profit margin.
Contract price may be available to insure this type of item, which would then allow
settlement based on this pre-determined figure.

Summary of Insurances

IT IS YOUR RESPONSIBILITY TO SET SUMS INSURED ADEQUATELY,
USING PROFESSIONAL VALUERS WHERE NECESSARY. YOUR SUM
INSURED MUST ALWAYS BE ADEQUATE TO AVOID AVERAGE AND ALSO
BECAUSE LOSS SETTLEMENTS WILL NEVER EXCEED THE SUM
INSURED.
Indemnity Period - Business Interruption Insurance
The indemnity period is the period commencing from the date of damage and ending not
later than the maximum Indemnity Period stated in your policy (or on the appropriate
page of this summary) during which the results of the business are affected by the
damage.
The maximum Indemnity Period is the maximum time you believe it would take to return
the results of the business to anticipated levels that would have been enjoyed had it not
been for an interruption caused by an insured peril. You should be aware the 'results' of
the business include turnover and the costs of operation. Time factors to be considered
in this regard include:










Site Clearance
Obtaining architects plans/drawings
Obtaining Local Authority permits
Obtaining a building warrant
Obtaining Building tenders
Erection period
Availability of machinery/equipment
Commissioning of new machines
Commencement of production
Re-entry into markets
Finding new and regaining lost customers.
Deductible
The portion of an insured loss borne by the policyholder. The amount or percentage will
be specified in the policy. Normally application of a deductible reduces limit of
indemnity by the amount specified.
Excess
The specified sum which the insured must bear before the insurers pay their liability. In
the event of liability exceeding the limit of indemnity specified in the policy the insurers
pay the limit specified providing the insured has borne the limit of his policy excess.

Franchise
Similar to the Excess/Deductible as a Franchise excludes losses completely up to a stated
amount but provides full cover for losses above that figure.
Warranty
A warranty on a policy must be continually complied with. Breach of a warranty allows
the insurer to void the policy.
Condition Precedent to Liability
This is similar to a warranty in that it must be complied with continually. However,
breach of a condition precedent to liability allows the insurer to avoid a claim only where
the claim results from such a breach.
