CHAPTER 1 – INTRODUCING THE ECONOMICS
Economic problem: Providing for people’s wants and needs in a world of scarcity
Scarcity: The condition in which wants are forever greater than the available supply of time, goods, and resources
Scarcity forces us to make choices
Resources: The basic categories of inputs used to produce goods and services
The three categories of resources:
Land – A shorthand expression for any natural resource provided by nature
Labor – The mental and physical capacity of workers to produce goods and services
Entrepreneurship: Creative ability of individuals to seek profits by taking risks and combining resources to produce
innovative products
Capital – Physical plants, machinery & equipment used to produce other goods that do not directly satisfy human wants
Financial capital: Money used to purchase capital. Financial capital by itself is not productive, it is a paper claim on capital
Economics: Study of how society chooses to allocate its scarce resources to satisfy unlimited wants and needs
Macroeconomics: Branch of economics that studies decision-making for the economy as a whole
Microeconomics: Branch of economics that studies decision-making by a single individual, household, firm, industry, or government
Economic model: A simplified description of reality used to understand and predict the relationships between variables
Purpose: To forecast or predict the results of various changes in variables
Model-building process: Problem identification, Model development, Testing a theory
Two common pitfalls in understanding how the economy works: 1) Failing to understand the ceteris paribus assumption
2) Confusing association with causation
Ceteris paribus: A Latin phrase that means that while certain variables can change, “all other things remain unchanged”
A theory cannot be tested legitimately unless its ceteris paribus assumption is satisfied
Example: If the price of new Ford cars decrease, and everything else stays the same, consumers will buy more, but if
other variables change, we cannot make a prediction
Association vs. causation: We cannot always assume that when one event follows another, the first caused the second
Causes of disagreements among economists:
Positive economics: An analysis limited to statements that are verifiable. Economists can agree that event A causes event B, but
disagree over the assumption that event A will occur
Normative economics: An analysis based on value judgment. When opinions or points of view are not based on facts, they are
scientifically untestable

The three fundamental economic questions? 1) What to produce? 2) How to produce? 3) For whom to produce?
Opportunity cost: The best alternative sacrificed for a chosen alternative, whether it is a cost of money or the most desired good or
service or use of time given up for another alternative. Scarcity → Choice → Opportunity Cost
Marginal analysis: An examination of the effects of additions to or subtractions from a current situation
Possibilities curve: A curve that shows the maximum combinations of two outputs that an
economy can produce, given its available resources and technology
Technology: The body of knowledge and skills applied to how goods are produced
Assumptions that underlie the production possibilities model:
1) Fixed resources, 2) Fully employed resources, 3) Technology unchanged
Scarcity limits an economy to points on or below its production possibilities curve
Efficient vs. inefficient points: Because all points along the curve are maximum output
levels with given resources and technology, they are called efficient points.
A movement between any two efficient points on the curve means that more of one
product is produced only by producing less of the other product
Law of increasing opportunity costs: The principle that the opportunity cost increases as
production of one output expands
Economic growth: The ability of an economy to produce greater levels of output, represented
by an outward shift of its production possibilities curve. Increase in
resources and technological change make possible economic growth.
Investment: The accumulation of capital, such as factories, machines, and equipment used to
produce goods and services
Opportunity cost of investment: A country must decide how to allocate its resources between
producing capital goods and consumer goods
Producing capital more than required to replenish its depreciated capital causes economic
growth and a higher standard of living
A nation can accelerate growth by increasing production of capital goods in excess of the capital being worn out
